Put simply, the gods decide to leave alive Cetus and Andromeda is because they have pity on them and because the transformation of Andromeda in Dragoness is sufficient to meet Poseidon because in that form can not be compared to her daughters. In more simple terms, it is similar to what happened to Edward and Bella with the Volturi.
Ah, For when you continues the story: When the two discuss the thing, Cetus must clarify with Andromeda that him too is confused and surprised about what is happened to her.
Cetus must make understand Andromeda, he doesn't know how this transformation could have happened. Also promises that if he was able to turn she when he wanted, he would never have done nothing without asking and obtain her permission.
